The Risky Terrain of Cryptocurrency: A Deep Dive

Written on

Chapter 1: The Current State of Crypto

Recently, Bitcoin has surged by 10%, recovering from lows around $18,000 and rising above $20,000. Similarly, Ethereum has rebounded nearly 25% from its low point of approximately $900. However, the crypto market is teetering on the brink of a potential crisis, largely due to overleveraged hedge funds and poorly managed projects.

Key Events Impacting the Market

Major incidents have rocked the industry, including:

  • The $40 billion collapse of Terra (LUNA)
  • The liquidation crisis at Celsius
  • The bankruptcy of Three Arrows Capital (3AC)

Oliver Knight recently remarked that if the downfall of LUNA was akin to Bear Stearns' crisis in finance, Celsius Network could potentially mirror the fallout of Lehman Brothers, exacerbating the existing market turmoil.

The cryptocurrency sector is still grappling with the consequences of Terra's collapse, which saw it lose over $40 billion in value. As Terra fell to near zero, it sold off 80,000 bitcoins from its reserves, triggering a massive selloff that exerted pressure on the markets.

It’s evident now that Terra was too good to be true. Many seasoned investors from the 2017-2018 period should have recognized this early on. Unfortunately, the allure of excessive returns clouded judgment, leading many to overlook the risks.

Institutional Involvement and Risks

The situation is further complicated by the involvement of institutional investors and hedge funds, who also took high-risk bets on Terra, amplifying the potential fallout.

Three Arrows Capital, a significant player in the crypto hedge fund arena, managed assets worth $3 billion but is now facing collapse due to its risky investments across the cryptocurrency landscape, including substantial positions in Terra. Reports indicate that several platforms are at risk of liquidating 3AC's leveraged positions, with BlockFi reportedly liquidating a $400 million position held by the firm.

The Pitfalls of Overleveraging

Three Arrows Capital exemplifies the dangers of reckless investment strategies in crypto. Their story serves as a cautionary tale — a classic scenario of individuals chasing unattainable profits, increasingly committing to riskier strategies over time.

What’s particularly alarming is that 3AC’s founders, Su Zhu and Kyle Davies, were perceived as savvy investors. History shows us that blind trust in individuals who gamble with others' money can lead to irresponsible outcomes, tarnishing the reputation of the crypto industry.

As 3AC's positions become more precarious, rumors are surfacing about other hedge funds and institutional players facing similar challenges. While mainstream exchanges and lending platforms have started freezing hiring and reducing staff, further repercussions may be on the horizon.

Reflecting on Past Market Cycles

During the previous crypto bull market, investors of all sizes flocked to new projects, which led to a surge in Initial Coin Offerings (ICOs). These fundraising events were largely unregulated, and many projects experienced significant declines when the market turned bearish in 2018, leaving investors with substantial losses.

We may currently be witnessing a similar crisis in the market cycle, but it appears to be more insidious this time. In the wake of past crises, there’s often a collective belief that we won’t repeat the same mistakes. However, this year has shown that larger investors are making even bolder bets on risky protocols and assets using other people’s funds.

In the interim, smaller investors must remain patient as the market navigates through this tumultuous period.

How Much Bitcoin Should You Own?

When considering investments in Bitcoin, it’s essential to assess the reliability of different protocols. There’s a phrase often heard in the Bitcoin community: “tick tock, next block.”

Since its inception in January 2009, Bitcoin’s protocol has undergone upgrades, albeit gradually, requiring broad consensus. The decentralized nature of Bitcoin means that no single entity can alter its fundamental operations.

Every ten minutes, the Bitcoin network processes a block of transactions and logs it on the public ledger, maintaining an ongoing cycle. Despite market fluctuations, the Bitcoin protocol remains steadfast, unlike high-risk projects that often promise unrealistic returns.

Bitcoin was developed to serve as a means of storing and transferring value across a decentralized network, and it continues to fulfill this role effectively. It was not designed to yield returns, and while some investors caught in overleveraged schemes may own Bitcoin, their assets are simply being resold on the market.

Unlike other cryptocurrencies, Bitcoin's resilience ensures it won’t vanish when projects fail. Overall, its price has remained relatively stable, despite the selling pressure from reckless actors.

Conclusion: The Resilience of Bitcoin

Bitcoin stands out as the most dependable protocol within the cryptocurrency ecosystem. Although its price can be volatile, the project itself is unlikely to falter due to the mismanagement or reckless actions of a few individuals.

What to Watch

As June approaches its close, Bitcoin must maintain its current levels to foster a potential rally in the upcoming months. Recently, I discussed Bitcoin dominance, which has fluctuated around the 40% mark. A rebound above 50% could signal an upcoming bullish trend.
